It's the bone assignments/weights. I've had something similar happen even when converting between age groups in TS2. The easiest way (that I know of) to fix it is to copy and paste bone assignments and weights from an existing mesh onto your new mesh (you probably need to concentrate on the area around where the arm meets the body). It's fiddly and time-consuming, but it should help get rid of that weird pinching effect.
